Drawdown Management: Portfolio Risk and Performance

Portfolio drawdown measures the extent to which an investment declines from its previous peak before recovering. Monitoring drawdowns can provide a clearer view of downside risk and help assess how portfolio performance changes during periods of market stress.

Drawdown management measures portfolio declines and places them within a defined risk framework.


Returns alone do not capture portfolio performance. The path between gains and losses also matters, particularly when assessing how a portfolio behaved during periods of market stress.


Drawdown provides one way to measure that experience. In portfolio risk analysis, drawdown is considered alongside other risk measures and governance controls, not as a standalone indicator.


What is Drawdown in a Portfolio?

A drawdown is a decline in portfolio value from a previous peak to a subsequent trough.


Maximum drawdown, or MDD, is the largest peak to trough decline recorded during a defined measurement period. CFA Institute identifies maximum drawdown and drawdown duration as measures used in portfolio performance evaluation.


For example, consider a hypothetical portfolio that reaches $100,000 before declining to $80,000. The peak to trough drawdown is 20%.


The calculation is:

Drawdown = ((Peak Value − Trough Value ) Ă· Peak Value) Ă— 100


In this example:

($100,000 − $80,000) Ă· $100,000 = 20%


The example is illustrative only and does not represent an expected portfolio outcome.


Drawdown differs from volatility. Volatility measures the variation of returns, while drawdown measures the decline from an earlier portfolio high.


Measurement frequency and the observation period also affect the result. A drawdown calculated from daily observations can differ from one calculated using monthly observations over the same general period.


Most importantly, maximum drawdown is historical. It does not establish the maximum loss that could occur in the future.


What Drawdown Limits Do Professional Risk Frameworks Use?

No universal percentage defines an acceptable professional drawdown.


A 10% threshold, for example, is not an industry standard because portfolios differ substantially in mandate, leverage, liquidity, investment horizon, asset mix, and risk capacity.


Instead, professional frameworks typically include several layers of internal limits and controls, including:

  • Portfolio level limits: thresholds established within the portfolio's mandate or risk budget.

  • Strategy level limits: controls applied to individual strategies, desks, or exposures.

  • Escalation thresholds: predetermined levels that trigger additional review or governance procedures.

  • Trading or exposure controls: parameters governing position size, leverage, concentration, or other identified risks.


Drawdown, however, is not the only metric used

Depending on the mandate and risk framework, portfolio monitoring may include measures such as Value at Risk, expected shortfall, stress testing, scenario analysis, sensitivity measures, and exposure limits.

CFTC regulations provide another example of how drawdown is used in regulated performance disclosure. Certain CTA performance disclosures require information about monthly and peak to valley drawdowns over the applicable reporting period.


These disclosure requirements demonstrate the importance of documenting historical downside performance, they do not establish a universal drawdown limit for portfolios or trading strategies.


How Does Drawdown Management Work in Asset Management?

Within asset management, drawdown management generally forms part of a broader process of measuring, monitoring, and reviewing portfolio risk.


The process can be broken down into four functions.


  1. Measure the decline

    The portfolio's current value is compared with its previous peak to identify drawdown depth.


    Risk teams can also examine drawdown duration, historical maximum drawdown, and performance relative to an appropriate benchmark.


  1. Identify the source

    The same portfolio level drawdown can arise from different underlying exposures.


    The analysis therefore examines factors such as asset allocation, concentration, leverage, liquidity, market movements, and individual positions to identify the sources contributing to the decline.


  1. Compare exposure with established limits

    Measured risks are compared with limits defined by the relevant portfolio mandate or internal risk framework.


    A threshold breach does not automatically prescribe a particular trade. Depending on the framework, it can instead initiate reporting, review, escalation, or other predetermined governance procedures.


  1. Monitor alongside other risk measures

    Drawdown describes historical peak-to-trough performance, but it does not capture every dimension of portfolio risk.


    Asset managers therefore use multiple measurements to obtain different views of market exposure. Stress testing can examine adverse scenarios, while measures such as VaR address risk through different quantitative frameworks.


    This layered approach reflects a broader risk management principle: identifying, assessing, responding to, and monitoring risk through a defined process.


Conclusion

Drawdown management provides a structured way to measure how far a portfolio has declined from an earlier peak.


No universal maximum drawdown percentage applies across all portfolio mandates and strategies. Limits depend on the portfolio's mandate, strategy, exposures, and risk framework, and drawdown is assessed alongside other risk measures and governance controls.
